not sure if it will work with midnight club as its a racing game, but the way to do it is by switching the UMD between two PSP's while setting up the game, I got it to work on tony hawks, basically:
Start one machine and load up multiplayer as host take umd out and load up second machine in multi as a client (join game) then you need to take the umd out and put back into first machine (until it loads) then put the umd back in the 2nd psp again, I dont think it will work with Midnight Club as both machines need to load up at the same time but try the technique above and try experimenting with it till it works

I also think it is a feature that is well under-used. |

I would expect the first is more accurate and that it will become more prominent it future games |

i really hope they do, on ps2 you only need one copy of the game to play multiplayer (i probably play more on multiplayer than on my own - gaming is very much a social thing), my mate has a psp but do you think he's gonna be buying exactly the same game as me to play multiplayer? unless it was a must own title, NO, he's just gonna borrow it off me when im done. Game sharing should be a standard for every game.
